{"id":15641,"date":"2022-12-12T14:28:58","date_gmt":"2022-12-12T20:28:58","guid":{"rendered":"https:\/\/www.fitbux.com\/articles\/?p=15641"},"modified":"2023-01-03T15:27:38","modified_gmt":"2023-01-03T21:27:38","slug":"which-debt-pay-off-first","status":"publish","type":"post","link":"https:\/\/www.fitbux.com\/articles\/which-debt-pay-off-first\/","title":{"rendered":"Which Debt Should You Pay Off First Quick Reference Guide"},"content":{"rendered":"<p>If you have more than one form of debt, you may be asking yourself which debt should you pay off first?<\/p>\n<p>Don&#8217;t worry, you are not alone.\u00a0 <a href=\"https:\/\/www.newyorkfed.org\/microeconomics\/hhdc.html\" target=\"_blank\">Consumer debt is at an all time high<\/a> in the United States.<\/p>\n<p>The key to remember is that <a href=\"https:\/\/www.fitbux.com\/articles\/good-debt-bad-debt\/\">all debt is not created equally<\/a>.\u00a0 Therefore, you need to know the difference between the types of debt you have in order to know which one to pay off first.<\/p>\n<p>Don&#8217;t worry.\u00a0 In this article, we inform you on what you need to know to make an educated decision.\u00a0 Therefore, you can maximize your money and save as much as you can.<\/p>\n<h2>Secured vs Unsecured Debt<\/h2>\n<p>Secured debt is backed by an asset. Some examples of this would be Mortgages and Auto loans. If something happened and you can&#8217;t make payments, the lender can take your asset.<\/p>\n<p>Unsecured debt does not have collateral i.e. they aren&#8217;t backed by an asset.\u00a0 Therefore, they usually have higher interest rates.<\/p>\n<p>Some examples of unsecured debt include student loans, credit cards, personal loans and medical bills.<\/p>\n<p>The decision as to which debt to pay off first depends on your goals.<\/p>\n<h3>Goal: Saving The Most Money<\/h3>\n<p>If you&#8217;re wanting to save the most amount of money you&#8217;ll want to pay off the unsecured higher interest rate debt, such as credit cards, first.\u00a0 We refer to this as the <a href=\"https:\/\/www.fitbux.com\/articles\/dave-ramsey-student-loan-repayment\/\">high interest rate method.<\/a><\/p>\n<p>Credit cards are often very high interest rates and it&#8217;s easy to dig yourself in a hole being irresponsible. The good thing is if you have high credit card interest rates, you can always look into consolidation to lower the rates. In regards to paying off your student loans &#8211;\u00a0<a href=\"https:\/\/www.fitbux.com\/podcast\/pay-off-student-loans-invest\/\" target=\"_blank\" rel=\"noopener noreferrer\" data-auth=\"NotApplicable\" data-safelink=\"true\" data-linkindex=\"1\">It will depend on whether you&#8217;re doing a pay off or loan forgiveness strategy<\/a>. If you go the loan forgiveness route, it will probably <strong><em>not<\/em> <\/strong>make sense to be aggressive and pay those off.<\/p>\n<h3>Goal: Reducing Risk To My Financial Plan<\/h3>\n<p>There are two ways of looking at this and you must decide which is best for you&#8230;<\/p>\n<h4>Way #1<\/h4>\n<p>Some finance experts say to pay off secured debt first.\u00a0 The reason being if you stop paying unsecured debt, the worst that can happen is a lien on your assets\/bank accounts or bankruptcy.\u00a0 Therefore, if you pay off your car or your house first, you don&#8217;t have to worry about losing those things.<\/p>\n<h4>Way #2<\/h4>\n<p>Reality is its hard to pay off mortgages or car loans first because they are often times much larger than unsecured debt.\u00a0 Plus, other financial experts say not to pay them off first because you can sell the asset and still be in a good financial position.\u00a0 Therefore, pay off unsecured debt.<\/p>\n<p>Typically, this is the way I look at it. Therefore, I typically lean towards paying off unsecured debt first.<\/p>\n<h2>Revolving Debt vs Installment Debt<\/h2>\n<p>Revolving debt is an agreement that will allow you to take out a preset amount of money. With this type of debt, borrowers may spend the money, repay it, and then borrow it again when needed.<\/p>\n<p>Credit cards are the #1 type of revolving debt.\u00a0 <a href=\"https:\/\/www.fitbux.com\/articles\/home-equity-line-of-credit\/\">Home equity lines of credit (HELOCs)<\/a> are also revolving debt.<\/p>\n<p>Installment debt gives you a lump sum amount of debt and payments will be made until that loan is completely paid off.\u00a0 Some examples are installment debt would be student loans, auto loans, and mortgage loans.<\/p>\n<p>Revolving debts tend to decrease your a lot more than installment debt.\u00a0 (Note: The effect on your credit score primarily is driven <a href=\"https:\/\/www.fitbux.com\/articles\/one-way-increase-credit-score\/\">by your utilization ratio<\/a>).\u00a0 Revolving debt also tends to have a relatively higher interest rate.<\/p>\n<p>Revolving debt has more risk to it.\u00a0 Therefore, it typically makes since to pay off revolving debt first.<\/p>\n<h2>Fixed vs Variable Rates<\/h2>\n<p>Fixed rate debts have the same interest rate for the entirety of the borrowing period.
